You can increase a character's Arena Level by using the Arena Coins you acquire by competing in the Arena as well as Spheres and Certificates that can be acquired from the Arena Exchange.

To increase a character's Arena Level, tap the "Change" button in the top right of the Arena Top screen then tap the "Level Up" button. Use the "+" and "-" buttons to select the level you want, then tap "Power Up."

You can only increase a character's Arena Level if you have sufficient power-up materials.
